Obtaining
Wool is obtained by shearing a sheep that has been familiarized. The sheep can be sheared with either shears or a knife. Using shears will give more wool.
Alternatively, sheepskin can be scraped in the crafting grid with a knife and will yield different amounts of wool depending on the size of the sheepskin.

Usage
Wool Yarn
Using the spindle in a crafting grid with wool produces eight wool yarn.
